Jon Grove of the QCUIAG has produced a program to generate mosaics, called
iMerge. It is designed for small size webcam images but doesn't seem to have
any obvious limitations. It does some sort of correllation on the
overlapping areas to register them accurately and will also feather the
edges.
The program is free. A search for iMerge should find it. I've no idea how
it compares with Photoshop but it could be worth a look.
